32Red in the money

The company has also paid out total dividends of 10.8p a share in the interim including a special dividend of 3p a share that was declared in February. Moreover, with revenues hitting a record level last year, and the company's cash balance swelling by 45 per cent to £10.3m, a sum worth 12.3p a share, then the board have just hiked the full-year payout by 14 per cent to 2.8p a share.

True, 32Red's share price has come back a bit on profit taking post results, but this has nothing to do with the trading outlook. In fact, underlying net gaming revenue (NGR) has risen by over a third in the first nine weeks of the new financial year and is up by two thirds in total after factoring in the contribution from the earnings enhancing acquisition of Roxy Palace. Analysts at house broker Numis Securities believe these trends, which are continuation of what was seen in 2015, not only reflect 32Red's increased investment in marketing spend, but more efficient marketing at that, and also improvements in customer relationship management activities.

The company is also benefiting from reduced competition in its segments of the gaming market, reflecting the fact that uneconomic operators have exited the gaming market in the post Point of Consumption (PoC) tax regime. The fact that 32Red managed to increase net gaming revenues by over half to £46.9m in 2015 to drive up underlying cash profits by 7 per cent to £6.4m is testament to how the company is thriving in the post-PoC duty gaming market, and winning customers from operators unable to compete in the more onerous tax environment.

I see no reason whatsoever why these trends should not continue this year and feel comfortable with analyst Ivor Jones' prediction that 32Red's revenues will rise by 39 per cent to £65m this year, in part helped by a full 12-month contribution from Roxy Palace which reported £5.2m of NGR in the second half last year, to drive up cash profits from £6.4m to £11m. On this basis, expect underlying pre-tax profits to rise sharply from £5.9m to £10.5m to underpin a 61 per cent hike in EPS to 11.3p and a further increase in the normal dividend to 3.08p a share.

I can also see the cash pile swelling further even after factoring in the £3.9m cash cost of the 1.7p a share final just declared and the 3p special dividend payable later this week. So too does Mr Jones at Numis Securities who says that "there is plenty of headroom for 32Red to continue to grow at market-leading rates with a clean drop-through to cash flow and dividends". Mr Jones adds that "if trading continues to be robust, currency exchange rates helpful and regulatory change gradual, there is scope for more special dividends".

In the circumstances, I would recommend that you continue to run your profits with 32Red's shares trading on a cash adjusted forward PE ratio of 12. Run profits.
